Yes. ICO stores 32-bit colour including an alpha channel, so transparency in the AVIF carries across intact. That makes AVIF a good source for a favicon that needs to sit on any background colour.

Only with a tight crop. At 16×16 there is room for about one recognisable shape. AVIF logos and simple graphics convert well; detailed photographs become unreadable at favicon size.

No. ICO entries are square, so a rectangular AVIF is fitted to a square canvas. Crop to 1:1 first if you want to decide what stays in frame.
